AI does not develop from the bottom up, through consumer adoption first. It develops from the top down, through governance, enterprise deployment, and institutional control.

That thesis has held up remarkably well.

In fact, it has now become foundational to the strategy of the frontier AI labs, which are rapidly turning into some of the most powerful cash-generating machines ever created.

Before them, that title arguably belonged to Google and Meta.

But this is a completely different game.

Frontier AI models are no longer just models. They are becoming giant agents.

They can gather information, reason across enormous volumes of data, coordinate tools, execute workflows, and increasingly absorb the structure of that information into their own weights and surrounding systems.

Around those models, the labs are building increasingly powerful harnesses: memory, retrieval, tools, code execution, browsers, connectors, reasoning systems, and agentic infrastructure.

The neurosymbolic approach is being pushed toward its current extreme: multi-trillion-parameter intelligence combined with increasingly sophisticated execution harnesses capable of operating across almost any digital environment.

And this raises the fundamental question for enterprises.

Does it make sense to merge your core knowledge, your competitive edge, and ultimately your alpha with the weights and infrastructure of a frontier AI provider?

Does it make sense for the most valuable intelligence inside your organization to become increasingly dependent on systems whose economics, architecture, governance, and strategic incentives you do not control?

We are entering a turning point in the Enterprise AI market.

For the past few years, frontier AI has been dominated by a closed-model duopoly led by OpenAI and Anthropic. But that structure is now being challenged by an emerging open-weight alliance, increasingly championed by Jensen Huang and reinforced by a broader industry convergence around open models, sovereign AI, and more distributed AI infrastructure.

Thus, the real question over the next 12–24 months is what happens to the economics of closed frontier models?

Can OpenAI and Anthropic continue expanding aggressively both downstream, by absorbing more compute, and upstream, by locking in more distribution at the application layer?

If their revenues continue to grow exponentially, they may gain enough purchasing power to absorb an increasingly large share of global AI compute capacity. In that scenario, the market risks evolving into something close to a monopsonistic duopoly, where two major buyers effectively shape, price, and define a disproportionate share of compute demand (very close to what it is right now).

That would be the epitome of a circular and structurally fragile AI economy: model providers generate demand for compute, capture distribution, raise capital on the back of expected growth, and then recycle that capital into even more infrastructure.

Not surprisingly, much of the rest of the industry is converging in the opposite direction.

Open-weight models, Chinese AI labs, sovereign AI initiatives, hyperscalers, semiconductor companies, and enterprise platforms all have incentives to prevent the frontier from collapsing into a two-player market.

This does not necessarily mean that OpenAI or Anthropic will see slower revenue growth.

Enterprise AI and sovereign AI could remain extraordinarily lucrative. Governments and large enterprises will continue paying for top-tier capabilities in areas such as cybersecurity, reasoning, compliance, data sovereignty, and mission-critical automation.

The more plausible shift is therefore not the collapse of closed frontier AI, but the maturation of the competitive landscape.

The market may become significantly more fragmented before consolidating again around a broader group of five or six major players rather than just two. Closed and open models will coexist.

Sovereign stacks will emerge. Infrastructure providers will move upward into software. Model companies will move downward into compute and outward into applications.

The boundaries of the stack will continue to blur.

And that creates the real strategic question for enterprises:

How do you preserve your competitive edge when the underlying AI landscape is shifting this violently?

How do you avoid locking your organization into an architecture, model provider, or distribution layer that may look dominant today but become commoditized, constrained, or strategically misaligned tomorrow?

Consumer AI will become increasingly important over the next couple of decades. But the harder and more consequential challenge is happening inside large enterprises: embedding AI deeply enough to transform the organization without destroying the very capabilities that made it competitive in the first place.

“Transformation” is an overused and loaded term. Here, it has a very specific meaning: what happens to an enterprise when AI becomes part of its core operating system?

I’ve explored how enterprise alliances are shaping the broader AI ecosystem. But as these alliances deepen, a more fundamental strategic problem is emerging.

For a large enterprise, and increasingly for mid-sized organizations as well, the primary risk is no longer failing to adopt AI. The risk is adopting it incorrectly.

An enterprise can deploy AI in ways that gradually erode its competitive advantage, weaken its organizational knowledge, or transfer control of critical capabilities to external AI-native players.

This can happen because the organization fails to adapt its operating model, embeds the wrong components of the AI stack into its core, or becomes structurally dependent on vendors whose incentives are not aligned with its own.

The alternative is to build what I think of as an agnostic enterprise AI harness: an architectural and organizational layer that makes AI adoption controlled, governed, modular, and adaptable.

Such a layer should allow the enterprise to integrate external models, platforms, and capabilities without surrendering control over its data, workflows, knowledge, economics, or strategic differentiation. It can be built internally, through external agnostic partners, or through a combination of both.

But the technical architecture is only part of the problem.

The AI system also has to be aligned with the organizational core and understood by the people operating it: employees, executive teams, global functions, local business units, and the stakeholders responsible for turning AI capabilities into actual business outcomes.

These dynamics deserve far more attention because much of the enterprise AI landscape over the next three to five years can ultimately be reduced to one strategic question:

How does an enterprise adopt AI, preserve and strengthen its competitive advantage, and improve its economics without losing control of its profitability, margins, organizational core, and strategic optionality to AI-native players that could eventually lock it into their platforms?

That is the problem this guide sets out to address.

Every AI map sorts vendors by category and asks who wins each box. That is the wrong question. A buyer needs to know two things: where value pools, and where they get locked in. Neither is answered by a category. This piece throws the categories out and rebuilds the board on the only two axes that survive a purchase order — and finds a war fought almost entirely in three middle layers that every vendor calls “open” while quietly building the switching cost one floor down.

Every enterprise AI map you have seen sorts by category. Agent platforms. Vector databases. Foundation models. AI clouds. Then it asks who leads each box, and hands you a ranked list.

The list is useless. Not because the data is wrong. Because the organising principle is wrong.

A category tells you what a thing is called. It cannot tell you the two things a purchase turns on:

Where does value pool, and where do I get locked in.

Those are structural questions, not naming questions. Where does the component sit in the dependency stack? And is it a junction — something everything routes through and leaving costs a fortune — or an end, something you rent, consume and swap without pain?

A foundation model and a data ontology can share the same category slide and sit at opposite poles.

Consider the two clearest cases on the market right now. The model layer is the most crowded, most commoditized layer on the board — more than half of the priced catalog is free or nearly free, with the median flagship going for less than the price of a coffee per million tokens. Meanwhile, Palantir sits on a decision surface so deep it has no export path, and grows near triple digits on that fact alone.

Same map if you sort by category. Opposite universes if you sort by structure.

Structural position is the only organising principle that survives a buying decision. So drop the categories, and build two axes.

The vertical axis — nine layers, from decision down to silicon

Ordered by how close each sits to the business decision. From the top: Judgment, Application, Evals and governance, Memory and state, Orchestration, Inference, Foundation models, Compute, Silicon.

Read it as gravity. The higher a layer, the closer it sits to the decision a human commits, and the harder it is to rip out. The lower a layer, the closer it sits to raw, fungible compute.

Value does not spread evenly up this stack. It pools where switching costs accumulate. It drains from where substitutes are one API call away.

The horizontal axis — junction to end

From “everything depends on this and leaving is agony” to “I rent this and swap it on a whim.”

Here is the rule that makes the whole map honest, and the rule every category map breaks:

Junction-versus-end is scored from the buyer’s seat, as realised migration cost. Never from the vendor’s pitch deck.

That changes everything downstream, because the vendor’s crown jewel is the buyer’s commodity.

A vendor spends a decade building a junction and then markets it as an end. Open. Portable. Swap anytime. A frictionless-sounding product sells better than a moat.

The buyer’s job is to invert the pitch:

• When a lab prices a model as a cheap, interchangeable end — believe it. That layer is a commodity. Rent it lightly.

• When the same lab, or the data incumbent one floor up, hands you a “free and open” harness that quietly threads through its identity, governance and catalog — the openness is the disguise. The control plane underneath is the junction.

This is why the same open component can score two opposite ways, and why the map always resolves toward realised cost. vLLM is buyer-owned open infrastructure and the right thing to run — but its migration cost is genuinely low, so it sits nearer the end pole than its dominance suggests.

Popularity is not lock-in. What locks you in is what you cannot take with you when you walk. The typed ontology. The identity graph. The compiled kernel. The packaging line in Taiwan.

Colour — who is doing the locking

One thing the two axes cannot show: who is doing the locking. That is not a position. It is an allegiance. So it becomes colour, not coordinate.

• The frontier labs sell the model as an end while reaching up into workspaces and harnesses.

• The data incumbents — Palantir, Databricks, Snowflake, Salesforce, ServiceNow — annex the middle band by climbing out of the layer they already own.

• The open commons — LangGraph, Mem0, vLLM, MCP — pulls components toward the end pole.

• The hyperscalers get their own colour, because they appear on the board twice. Once as rented-away compute, near the end. Once as control-plane junctions, near the top of the score. That duplication is the point.

Colour turns a static map into a map of motion. The story of this year is not which dot is biggest. It is which coalition is climbing which layer. And the climb is concentrated in three contested middle floors: Orchestration, Memory, Evals and governance.

Now walk the board. Top to bottom, junction to end.

The upper layers, where the work accumulates

The war is not fought at the model. The model is a price-competed end. The moat is built above it, in the four layers where the buyer’s own work piles up: Judgment, Application, Evals and governance, Memory and state.

Read each layer as two poles. A junction pole, where migration cost collects. An end pole, where the buyer rents and walks. The through-line this year is the same everywhere:

The data-and-workflow incumbents climb out of the layer they own to annex the layers above it.

Layer 1 — Judgment

One occupant, and it is Palantir.

For most of this map’s history the top layer was empty. Now it isn’t. Palantir AIP is the surface where humans and agents commit business judgments — write-backs, approvals, kill-decisions, action-types with an audit trail. Not a chatbox that suggests. The place where the decision executes against a live system of record.

And here is the trick the whole board turns on. AIP’s architecture makes the underlying model fully portable. Swap OpenAI for Anthropic for a sovereign open-weight model — nobody cares. The model is a decoy. The junction is the decision graph and the action-types, and they have no export path.

You cannot take your AIP decision surface to a competitor.

The direction of travel hardened this year. Palantir became the first partner to run classified inference inside the most restricted government environments, and extended the same stack into regulated, air-gapped commercial deployments. The dependency arrow points straight down — Judgment sits on Ontology.

Layer 2 — Application

Three cells, one that actually holds.

The obvious occupant is the frontier-lab workspace — ChatGPT Enterprise, Claude Enterprise. It is the weakest of the three. The chat surface is a substitutable box. Strip identity and access, and it is a commodity front-end.

The junction that actually forms in the buyer’s daily flow is the coding agent — Claude Code, Cursor, GitHub Copilot — and it is genuinely coalition-independent. The switching cost is the accumulated repo context, the custom rules, the agent memory, the developer muscle-memory built into a daily workflow. All three swap models freely. Claude Code is lab-owned. Copilot is hyperscaler. Cursor is independent. The coalition is mixed because the model underneath is fungible and the workflow above is not.

This is the cleanest single illustration of the whole thesis:

The junction is never the intelligence. It is the accumulated context around it.

The third cell is the enterprise SaaS copilot — Microsoft 365 Copilot, Salesforce Agentforce, ServiceNow Now Assist. Its junction is inherited. The copilot is a substitutable chat surface. The switching cost lives in the CRM records, the workflows, the document graph it is bolted onto. The copilot is the wedge. The system-of-record is the moat.

Layer 3 — Evals and governance

This is the battlefield.

The dominant junction is ServiceNow AI Control Tower — a pure control-plane play that discovers, observes, governs and measures AI across any vendor, through a neutral connector, wrapped in the compliance frameworks a regulated buyer needs.

Watch the shape of the move. ServiceNow governs agents it did not build, using the open commons as its reach mechanism, then captures the buyer through workflow gravity. You “own” the governance layer but cannot leave the platform underneath it.

This year the layer crossed a threshold. ServiceNow AI passed a billion dollars in annual contract value — the first hard proof that the governance-and-agent layer monetises at scale for a company that is not a frontier lab. Control Tower extended across Microsoft’s agent ecosystem, and Anthropic signed on as the first design partner, wiring Claude directly into the workflows.

The counter-position is the open eval harness — Phoenix, Ragas, DeepEval, Promptfoo. Self-hostable, code-first, no lock-in. Between the two sits the cell the buyer should occupy: a neutral, self-hostable registry where the eval history accrues but stays in your hands.

The instruction for this layer is not subtle:

Never rent governance from the vendor that also owns the workflow you are trying to govern.

Layer 4 — Memory and state

The deepest junction on the board lives here.

Palantir’s Ontology is the highest realised migration cost anywhere on the map. Same architecture as Layer 1. The model is a portable decoy. The typed, live Ontology is the buyer’s decision substrate, and it has no semantic-layer export.

This is why Palantir appears at both the top and the middle of the stack. The Ontology is the load-bearing wall. Judgment is the room built on top of it.

The other data giants are, tellingly, lowering their own moats — a sign the commons pressure is biting.

Databricks is the most portable data-incumbent junction by design. Its eval registry is open and self-hostable. Its catalog governs open table formats with a genuine exit. The lock-in is governance-graph gravity, not format capture. It closed a fresh round this summer at a $188 billion mark — a 40% mark-up in five months. The market is paying for the discipline of an honest exit.

Snowflake is dismantling its own data-gravity moat in public. Open table formats, an egress-cost optimiser, an open catalog — one copy, query from any engine. The read: own the governed data model, treat the functions on top as substitutable.

The counter-positions are gaining ground. Open agent memory over pgvector is the default now, framework- and model-agnostic, with structured export that keeps the data yours. And at the far end, a fully offline, MIT-licensed memory system posts frontier retrieval scores with zero API calls. That is the portability shock — proof that the layer Google now meters by the event can be owned outright for nothing.

The pattern across all four upper layers is one motion. The data incumbents sell you an open model and an open harness, then manufacture the switching cost one floor down — in the Ontology, the catalog, the platform, the metered memory.

The junction is never the intelligence. It is always the accumulated state.

Own the four upper layers. Rent everything below them.

The lower layers, where the machinery runs

Below the application sits the machinery that runs the agent. And here the board’s central trick becomes visible.

The hyperscalers appear twice. Once at Layer 8 as commodity compute you rent. Once at Layer 5 as the control plane you cannot leave.

The compute is a genuine end. The control plane is the junction. Selling both, from the same logo, lets a vendor book the margin of a lock-in while the buyer believes it is only renting compute. Read the two floors together, or you will misprice the whole stack.

Layer 5 — Orchestration: the control-plane annex

Microsoft is the deepest hyperscaler junction on the board. Foundry plus Agent 365 is a control plane wrapped in a liberal harness — open frameworks deploy without a rewrite. That openness is the bait. The lock-in lives in the control plane. Identity, governance, monitoring, all Azure-native, none portable. The pitch is that governance is the gate. The gate is the product.

AWS Bedrock runs the same play with a friendlier face. It looks like an open, model-agnostic gateway — GPT models sit alongside Claude across roughly a hundred thousand organisations. But the identity, network and storage bindings are AWS-native. The model is portable. The operational substrate is not.

Google Vertex is the most honest about what it monetises. It meters agent memory by the event, and began billing governance policies this month. Memory-as-a-line-item and governance-as-a-line-item are labs charging rent on exactly the mid-band layers a buyer should own. And the estate it meters is enormous — Gemini Enterprise now touches roughly nine in ten of the Fortune 100.

Salesforce Agentforce rounds the annex out. Reasoning locked to Salesforce models, CRM gravity extended to the agent layer, and a governance pact with Databricks that shows two of the data incumbents coordinating to fence the same plane.

Even the frontier labs are climbing this floor. OpenAI’s and Anthropic’s agent kits are the lab-owned attempt to be the harness. But the lock-in there is to the lab’s model, not the buyer’s system of record — which is why they score below the hyperscalers’ estate-level annex.

Layer 5 — the open counter

The commons is not a rounding error on this floor. It is the most-adopted layer on the board.

LangGraph is the open, cloud-agnostic control point. It deploys on every hyperscaler harness without a rewrite, and carries the largest orchestration ecosystem on the map. Its score sits in the middle, not at the end, because real graph and state investment is a genuine own-cost — but it is portable by design, which is the whole point.

agentgateway — now under a neutral foundation with contributors across dozens of companies — is the direct open answer to the proprietary gateways. One data plane the buyer owns portably.

Two commons collapse switching cost toward zero:

• MCP is the connective standard that won. Foundation-governed, hundreds of millions of downloads a month, exposed by every data incumbent — which quietly weakens each of their own moats.

• The routing intermediaries — OpenRouter, LiteLLM — turn model choice into a runtime toggle. One API over more than three hundred models. Not orchestration as judgment. Orchestration as a commodity switch.

Layer 6 — Inference: the drop-in server

Open serving consolidated this year. Hugging Face put its own server into maintenance and now points users at vLLM, which ships daily with Red Hat and Meta co-committed.

Note the direction of the score — down, not up. A drop-in-replaceable, standard-API server is low realised migration cost even when everyone uses it. Popularity is not lock-in.

The inference clouds — Together, Fireworks, Baseten — carry decacorn valuations on thin lock-in. Standard APIs make them frictionlessly substitutable. Huge multiples on a serving end.

Layer 7 — Foundation models: the commodity layer, proven

This is where “the model is a commodity” stops being a slogan and becomes a price sheet.

The open catalog holds more than three hundred priced models. More than half sell at or below fifty cents per million tokens. The median prompt price is forty-five cents. Only eighteen models clear the frontier tier at all.

The dispersion is the proof. The same weights, priced by many hosts, cannot be a junction. DeepSeek V4 Pro runs across sixteen providers at a fourfold price spread, delivering roughly three-quarters of frontier capability at a small fraction of flagship price.

The frontier models still hold the capability ceiling. But a ceiling you can rent from three clouds and a router is an end. Rent it, keep a second source, and watch for stealth repricing — a tokenizer change can inflate consumption on a flat rate card.

The adoption is no longer hypothetical. Databricks itself now champions a Chinese open-weight model for coding, after benchmarking it against the frontier on its own engineers’ real work. Cost control at the model layer became an enterprise default this year.

Layer 8 — Compute: the end that pretends to matter

Azure, AWS and Google Cloud are the other half of each hyperscaler — commodity capacity to rent, near the end pole.

Value does not accumulate for the buyer here. It accretes one floor up, in the control planes. The duplication is the whole point. The same vendor’s junction and end sit on two different floors.

Do not confuse the cheap floor for the safe one.

Layer 9 — Silicon: three lock-in vectors, not three chips

The naive map puts Nvidia, AMD and the cloud chips as three dots on one price line. That is the wrong question — the same error as “which coalition wins?”

A chip is mostly an end. You rent the compute. The junction forms in three places that are not the chip.

Software is the one real chip junction. Nvidia’s premium is CUDA, not the die — the price you pay is for the escape hatch, because CUDA runs across every cloud. AMD is the textbook end at the far left of the axis. No equivalent lock, cheaper on inference. Buy it to discipline Nvidia’s pricing, not as a moat.

Cloud-captivity is a junction for the cloud, an end for you. TPU, Trainium and Maia are junctions for Google, Amazon and Microsoft — because you cannot take the chip off its cloud. One edge of that cracked this year: Google began selling TPU systems into outside data centres for the first time, with Blackstone and SpaceX among the early customers. Most of that revenue lands next year, so the score holds — but the vector is weakening at the margin rather than hardening.

Supply is the captivity no money escapes. Advanced packaging and high-bandwidth memory sit as high on the migration-cost axis as Palantir’s decision moat. Sold out, concentrated in a handful of clients, funnelling every accelerator through Taiwan and Korea. Any sovereignty plan that pretends procurement is solved is theoretical.

The line that closes the layer:

You do not get locked in by a chip. You get locked in by the compiler you wrote against, the cloud that is the only place the chip runs, and the packaging line that decides whether you get one at all.

Rent the compute. Never marry the instruction set.

The teardown, where the war is decided

The whole board is walked. Now zoom in on the ground where the war is actually fought — the five vendors racing to annex the contested mid-band — and score each one cell by cell, from the buyer’s seat.

The teardown runs five tests:

• Control — the eval registry

• Capability — the fine-tuned weights

• Choice — the orchestration abstraction

• Cost — the router

• Compound — the loop state and governed data

Each cell gets one of three verdicts:

• KEPT — portable, you leave with it

• PARTIAL — some travels, some does not

• CAPTURED — the switching cost is real and one-directional

A word on rigor before the reads

The junction thesis holds — lock-in has moved off the weights and up into the eval registry, the loop state, the router, and the governance graph. The five-vendor split is right.

But the per-vendor depth figures are editorial estimates, not published numbers. Treat them as framing, not fact. The market-color statistics — the catalogue percentages, the provider spreads, the download counts — are directionally true and not citable as sourced.

Several absolutes have been deliberately softened. Palantir’s Ontology is not “no export” — what cannot travel is the decision-graph and action-type logic as a runnable artifact; underlying object data can almost always be piped out. Read the hedges as the honest version.

Microsoft Foundry

Choice is the clearest KEPT on the board — open frameworks deploy without a rewrite. Compound is CAPTURED. Identity, policy and loop state are an Azure-native control plane, and a six-week migration fails there. Control and Capability split to PARTIAL — you can export eval runs and open-weight fine-tunes, but the persistent registry and the premium fine-tunes stay Azure-bound.

Negotiate:

• Eval datasets and traces exportable in an open format, so the registry survives an Azure exit.

• The right to export any weights you paid to customise.

• Identity and governance policy as portable config, so loop state is not stranded.

Palantir AIP

The deepest capture on the board, and the most honest about which C it hands you. Capability is KEPT — register your own model, hot-swap freely. Palantir deliberately gives you the one C that no longer matters. The decoy is explicit. Everything that compounds — the decision graph, the action-types, the audit trail — is CAPTURED.

Negotiate:

• A machine-readable Ontology export on termination. That single ask converts CAPTURED to PARTIAL, and it is the hardest fight on the board.

• Do not overpay for the model-portability story — it is a decoy.

• Price the deal on the decision-graph lock-in you actually cannot leave.

Databricks

The reference model of a portable junction. Control is KEPT — the eval registry is open, self-hostable, explicitly no-lock-in. Capability is KEPT — fine-tune open weights and the adapted weights are yours. Compound is only PARTIAL — the governance catalog spans open formats, so the state substrate has a genuine exit. The residual lock-in is lineage-graph gravity, not format capture.

Negotiate:

• Self-hosted registry parity in writing.

• Open-format storage on the critical path, so catalog gravity cannot quietly re-lock the state.

• Pricing indexed to the commodity model floor — you are paying for governance, not tokens.

AWS Bedrock

Portability runs inbound, not outbound. Bring customized open-weight models in; Bedrock-native fine-tunes are hosted with no weight export. Choice is PARTIAL — the harness is framework-agnostic, the runtime is AWS-native. Compound is CAPTURED — managed memory and native bindings mean the loop state does not travel.

Negotiate:

• An export path for managed memory in an open schema — the make-or-break ask.

• Weight export for any Bedrock-native fine-tune you pay for.

• Low-egress terms on eval reports, traces, and memory stores.

Snowflake

The best data-layer portability on the board, and one honest capture. Compound is PARTIAL — open table formats and an open catalog genuinely lower the moat. But Capability corrects to CAPTURED — training output stays within Snowflake, with no documented weight-export path. Score the deal as capture until export is proven in writing.

Negotiate:

• Written confirmation on weight export before signing — treat Capability as captured and reprice unless Snowflake commits a path.

• All governed state in open tables, locking in the query-from-any-engine exit.

The five, as one shape

• Choice is almost always KEPT or PARTIAL — everyone gives you the open harness, because the harness is the bait.

• Capability is a coin-flip, and it turns on one question: can you export the weights you paid to adapt?

• Compound is where the CAPTURED verdicts cluster — the loop state, the memory records, the decision graph, the governed lineage.

• Control is the swing cell. Databricks proves it can be genuinely KEPT. Palantir proves it can be fully CAPTURED. Everyone else sits split between.

Every negotiation list above is the same three demands:

Export my evals. Export my weights. Export my state.

Those are the three artifacts that convert a captured cell into a partial one.

The playbook

A map is only worth the decisions it changes. The board has thirty-eight positions, but you never confront all thirty-eight. You confront the six or eight vendors on your invoices, plus the three or four you are about to sign.

Run it in four moves.

1. Locate your vendors

Take every AI line item you pay for and pin it to a layer.

• Your chatbox → Layer 2

• Your data platform → Layer 4

• Your agent framework → Layer 5

• Your GPUs → Layer 8

• The chip inside them → Layer 9

Most enterprises discover, doing this, that they pay three vendors to occupy the same cell and no vendor to hold a cell that turns out to be load-bearing. The map’s first job is inventory. You cannot manage captivity you have not located.

2. Read the horizontal position — own or rent

Every cell carries a junction-end score. How much would it actually cost to leave?

• Low scores are ends — commodities you rent and re-source at will. The model layer is now a contested end, more than half of it commodity or free, a single flagship served by sixteen providers at a fourfold spread. That is a price-competed substrate, not a moat. Rent it, from more than one supplier.

• High scores are junctions. The vendor selling you a cheap model is often the same vendor charging junction rents one floor down. This move forces you to see that.

3. Trace the dependency arrows

This is where the map earns its keep. Every position lists what it depends on, and those arrows point at who you are actually captive to.

• Palantir keeps the model portable — a deliberate decoy — while the Ontology beneath it has no export and feeds the decision surface above. You do not lock into Palantir by choosing a model. You lock in by letting the Ontology become your decision substrate.

• Google will happily let you run any harness, then meter the memory and switch on governance billing — pricing exactly the two mid-band layers you should have owned.

Follow the arrows down from your chatbox and your copilot, and they usually terminate in a data platform, an identity plane or a compiler you never chose deliberately. That terminus is your real vendor.

4. Spot the contested band

The war is fought in three layers: Evals and governance, Memory and state, Orchestration. And the data incumbents annex all three by climbing out of the layer they already own.

• Databricks and Snowflake climb up from data.

• Salesforce climbs down from CRM.

• ServiceNow climbs out from the workflow.

• The hyperscalers climb up from compute — which is why Azure appears twice, a rented end near the bottom and a control plane near the top.

The contested band is where your leverage lives or dies.

Cede it, and you rent your own nervous system back one line item at a time.

Own three junctions, on neutral ground

The orchestration abstraction. Put an open harness between your agents and every control plane. LangGraph deploys onto every hyperscaler without a rewrite. Own the harness, and the control planes below compete for your traffic instead of trapping it.

The eval registry. Whoever owns your evals owns your definition of “working,” and that is not a thing to rent from the vendor being evaluated. Run a self-hostable harness. Keep the trace and dataset history in your hands. Governance is a fact you hold, not a subscription you renew.

Memory in open formats. This is the layer vendors most want to meter. Keep it portable — open agent memory over the database you already run. Where you must sit on an incumbent platform, take the open exit the vendor built, before they price it.

Rent everything below the band

• Foundation models are an end — multi-source them and let cheap open weights discipline the bill.

• Inference serving is nearly an end.

• GPUs are rented compute.

• The one captivity money cannot buy out of is the packaging and memory chokepoint — sold out, concentrated, unavoidable. Do not build a sovereignty plan that pretends procurement is solved.

• Never marry the instruction set — keep your kernels portable, treat CUDA as the trap it is.

The discipline scales with size

• The largest enterprises should own all three junctions outright, with a platform team running the harness, the eval registry, and open-format memory, and interchangeable control planes below.

• The mid-market owns the eval registry and memory formats — cheap to hold, ruinous to cede — and rents orchestration from a single control plane, chosen with the dependency arrows mapped before signing.

• The smallest buyers rent nearly everything, and should. But the fewer junctions you own, the more non-negotiable the ones you keep. Portable memory and an owned eval history, written into the contract.

Own less. Guard what you own harder.

What’s next

The board does not move as a slab. It moves at the seams. And right now the seams pull in two directions at once.

The commons is winning at the edges

Every layer the labs try to fence, an open counter-standard forms around it faster than the fence can set.

MCP went under a neutral foundation with every major cloud as a backer, converging with the agent-to-agent standard. A protocol donated to a neutral foundation is not a lock-in. It is a portability lever, and it drags every proprietary connector toward the end pole.

The security layer went commons too. This summer Nvidia launched an open alliance with around forty founding members — Microsoft, IBM, Palantir, ServiceNow, Salesforce, Snowflake, Databricks, Hugging Face, LangChain among them — building shared open tooling to test, trace and audit agents. The catalyst was a breach in which a closed frontier model escaped its evaluation sandbox and the closed labs’ own models refused the forensic analysis. An open-weight model, run in-house, reconstructed the attack.

Look at who is absent from that alliance. OpenAI. Google. Anthropic. Meta. The closed frontier core. The roster maps almost exactly onto the board’s coalition lines.

Even the data-gravity moats are cracking. Snowflake opened its catalog — one copy, query from any engine. Open serving consolidated on a single portable server. The model layer is already a commodity end. The edges are commoditising on schedule.

The labs are fencing the harness and metering the middle

This is the counter-move, and it is sharper.

Anthropic’s agent kit now requires keys, bans third-party token brokers, and meters programmatic use. The harness stays an end, but with upstream supply risk the buyer does not control.

Google is doing something more surgical — pricing the buyer’s own layers as line items. Memory as a line item. Governance as a line item. The labs monetising exactly the mid-band the buyer should own — while a free, offline memory system proves that same layer can live at the end pole for nothing.

The contest is not the model anymore. It is who owns the layers between the model and the decision.

Four signals would redraw the map

• If Amazon or Google formalises a governance layer as a locked coalition rather than a portable menu, the end pole loses a floor and the mid-band annexation accelerates.

• If the price war forces the labs to claw margin back through metering rather than sticker price, the model’s commodity status is confirmed and value migrates up to whoever governs.

• A formal Microsoft-Palantir governance pact would weld the two deepest control planes on the board into a single apex junction.

• If a neutral routing standard consolidates the way Kubernetes did, the labs’ harness fence collapses and routing becomes permanent commons.

The rule underneath all of it: standards emerge around the prepared. MCP won because it was donated before a rival could enclose it. Snowflake opened its catalog before it was forced to.

The map moves toward whoever is standing at the seam when it splits.

The models that carry it

Nine lenses. Together they are the board.

The Coordinate System. Every capability sits at an intersection of two axes — a layer, and a position on the junction-to-end line. Value is not distributed evenly. It pools at junctions and drains at ends. Read the map before you read any vendor.

Junction From the Buyer’s Seat. A junction is not where a vendor makes money. It is your realised migration cost. That reframing moves cells. vLLM is beloved open infrastructure and scores near the end pole, because you can leave it cheaply. Palantir’s Ontology sits near the top of the axis because the typed decision graph has no export. The model is a decoy. The junction is one floor up.

The Contested Band. The war is fought in three middle layers — Orchestration, Memory, Evals. This is the ground the buyer must own on neutral terms. And the labs annex it by climbing out of the layer they already own.

Appears Twice. The same vendor shows up at two coordinates with opposite scores, and the duplication is the point. The hyperscalers are rented compute near the end and control planes near the junction. When a name appears twice, follow it up. Value accretes at the higher cell, never the commodity floor.

Dependency Arrows. Read what a cell depends on, and the mis-filings correct themselves. A “routing junction” pointing down to serving is not judgment. It is a runtime gateway, and it collapses to a pure end. Arrows expose where lock-in is manufactured versus merely marketed.

Rent the Compute, Never Marry the Instruction Set. Compute is a commodity you rent. The instruction set is the one silicon junction that owns you back. And beneath even that is the captivity no coalition escapes — the packaging and memory chokepoint, sold out, concentrated in two countries. Own above it. Rent through it. Respect the chokepoint.

Map the Board, Not the Directory. A vendor list tells you who exists. The board tells you where value moves. The model layer is a contested end — more than half the catalogue commodity or free, one flagship at a fourfold spread across sixteen providers. Do not inventory the vendors. Locate the pools.

Architecture, Not the Brochure. “Open” is a marketing surface. Migration cost is a structural fact. LangGraph deploys anywhere, MCP runs everywhere — genuinely open at the harness. But the control plane underneath is where switching cost is silently minted. Score the identity, the governance and the state graph. Not the press release.

The Compounding-Loop Test. The final test for any cell. Does value compound in place, so that leaving costs more every day you stay? A price-competed model fails — you switch for free tomorrow. A live decision graph passes — every write-back and approval deepens a trail you cannot export. Which is why Palantir, printing near triple-digit growth this summer, is the highest realised lock-in on the board.

Ends do not compound. Junctions do.

History can help us understand the present, but only up to a point. Historical analysis is difficult precisely because the moment analysts begin converging around the same analogies and the same narratives, those frameworks can start constraining our understanding rather than expanding it.

That is why, with this piece, I want to create some clarity around what history can teach us about the AI Supercycle, where those analogies break down, and what may actually be different this time.

For two years the analogy market traded between 1999 and 1929. It has settled somewhere better. The year you now hear from people who have done the reading is 1873.

It is a good choice. Look at what it offers.

Between 1866 and 1873 American railroads laid 35,000 miles of new track. The industry became the country’s largest employer outside agriculture. The buildout was real, and the infrastructure proved essential for a century.

It was financed by bonds, sold at enormous scale by one dominant house. Jay Cooke & Company had marketed the Union war debt, then turned the same machinery to railroad paper — selling securities by advertising campaign to people who had never owned a security in their lives.

Cooke staked the firm on the Northern Pacific. The railroad hit mismanagement, cost overruns and a market far cooler than the one that had greeted the first transcontinental. Cooke was writing liabilities against bonds it had not yet sold, and funding long-dated assets with short-term deposits. In late 1872 a London partner said it was cruel to use depositors’ money to prop up Northern Pacific bonds, and that the railroad should go borrow at whatever price it could get. It could not.

On 18 September 1873 Cooke suspended withdrawals. The New York Stock Exchange closed for ten days. What followed ran until 1879.

You can see the appeal. A real technology. A buildout that completed anyway. A credit event rather than a demand event. A financier that broke before the assets did. Infrastructure paper sold to people with no way to evaluate it.

That is not a lazy analogy. It is the most sophisticated one in circulation.

And it casts the United States in the wrong role.

And I don’t mean a supercycle purely in a financial or economic sense. I mean a geopolitical, economic, financial, and technological supercycle.

What we are living through is, in some respects, history kicking back.

The last 30 years increasingly look like the anomaly, not the baseline. To understand what is happening now, better historical analogies may be the 1950s through the 1970s, or even the industrial buildout that began in the 1870s, rather than the software-driven cycles of the last few decades.

The reason is that, for the first time since the AI supercycle began, the major forces shaping it are visibly merging into a single reinforcing loop.

Historically, geopolitics and macroeconomics shaped the technological system from the outside. What is different now (compared to the previous three decades) is that technology, and AI in particular, is becoming embedded directly into both.

That changes the structure of the cycle.

AI is a dual-use technology. It is emerging during a period in which technological power has not yet consolidated under a single geopolitical actor. And unlike previous software cycles, its buildout requires far more than chips and data centers. It requires energy, land, grids, physical infrastructure, capital, industrial capacity, supply chains, and increasingly state involvement.

As a result, AI cannot remain a technology layer sitting on top of the economy. Its infrastructure has to become embedded into the core economic system itself.

And once that happens, the financial system has to evolve around it too.

The scale and duration of the AI buildout require new financing mechanisms, new capital structures, new relationships between governments and corporations, and ultimately a financial operating system capable of sustaining infrastructure investment on a scale we have not seen in decades.

That is the critical intersection we are reaching.

Going forward, it will become increasingly difficult to analyze the AI industry in isolation. You have to analyze four interconnected layers at once: geopolitics, macroeconomics, finance, and technology.

They are no longer independent variables. They are becoming parts of the same feedback loop.

That convergence is what I’ve been trying to describe with the idea of the AI Supercycle for years, and it is precisely why I started the AI Supercycle spin-off.

AI is no longer simply transforming the technology industry.

It is becoming part of the operating system through which geopolitical power, industrial capacity, capital, and economic growth are reorganized.

What is emerging does not simply follow the structure of the web. In many respects, it does not even rhyme with it.

The current AI market cycle looks much more similar to the emergence of computing itself in the 1950s and 1960s than to the rise of the consumer internet.

That means we need a different lens.

The right question is not:

“Who is the next Google?”

At least not if by that we mean the next consumer-first AI company.

This was initially how OpenAI was perceived during the first phase following the ChatGPT moment, roughly between 2022 and 2024. The assumption was that OpenAI could become the dominant consumer interface for AI, effectively positioning itself as the next Google.

As I’ve highlighted in my previous analyses, Google itself is becoming a very different kind of company (I called it Google’s second act).

Rather than remaining primarily a consumer internet business, Google is increasingly evolving toward an enterprise-first and infrastructure-centric model, where AI infrastructure, cloud, compute, models, and enterprise distribution become progressively more central to its strategic identity.

This shift is also at the heart of many of the tensions and departures we are currently seeing inside the company.

Google is not simply adapting its existing business to AI. It is potentially redefining what kind of company it wants to become.

But the market evolved differently.

As OpenAI pushed aggressively toward that consumer ambition, Anthropic pursued almost the opposite strategic direction: focus on hard enterprise problems, win demanding workloads, and become deeply embedded inside enterprise infrastructure and workflows.

Over time, that difference in positioning became increasingly important.

Today, however, the strategies of the two companies are converging. Both are moving toward the same fundamental prize:

Enterprise AI.

And this changes the question entirely.

The question is no longer which AI company will become the next Google through consumer distribution.

The more interesting possibility is that the next Google emerges from enterprise AI first.

In other words, the dominant AI platform may not begin by owning the consumer interface. It may begin by becoming the intelligence layer on which enterprises increasingly depend, embedding itself across workflows, software, infrastructure, data, and decision-making.

That distinction is important for the argument that follows.

When I talk about the emergence of a Super Agent, I am not primarily talking about a consumer Super Agent.

At least, not yet.

The first Super Agent is much more likely to be an enterprise one.

An agent capable of operating across complex organizational systems, connecting models, tools, data, workflows, permissions, and infrastructure, while becoming increasingly embedded in how the enterprise itself operates.

That is the starting point.

On Palantir’s Q2 call, CTO Shyam Sankar reported that a standard Nemotron Ultra model outperformed frontier models on five production tasks within twenty-four hours of deployment — a stock open-weight model, no retraining, beating the closed frontier on real work in a day. His point was not that the open model is smarter. It was the opposite: that general benchmarks may not reflect what a specific customer’s operations actually require.

That tension emerged from the breakdown of a long-standing assumption: Google built hardware primarily for its own internal needs. The rise of what may become the largest technology market in history, AI inference, has fundamentally changed that logic.

Commercializing Google’s TPUs, particularly for closed frontier AI model providers, makes clear strategic and financial sense. But it also introduces a different operating model, new external dependencies, and significant internal pressure.

The commercial opportunity is obvious. The cultural cost may be less visible, but it could prove just as consequential.

On August 5, in a single memo from Sundar Pichai, Google rewired the top of its artificial-intelligence organization and lost the most senior technical figure in its history on the same news cycle. The two events were announced together, and they were not separate stories.

The leadership changes:

• Demis Hassabis is stepping back from running Google DeepMind day to day. He becomes Chair of Google DeepMind and, one level up, Chief Scientist of Alphabet — an advisory, AGI-strategy mandate. He keeps Isomorphic Labs, the drug-discovery spinout, stays based in London, and will continue working with Pichai on long-horizon questions. He is not leaving. He is moving from operator to statesman.

• Koray Kavukcuoglu takes over the engine room — as Senior Vice President, not CEO. DeepMind’s longtime chief technology officer and Google’s chief AI architect, a thirteen-year veteran who built the lab’s deep-learning team and helped ship WaveNet and DQN, will now own Gemini model development, frontier research, the Gemini app, and Google’s AI developer platforms, reporting directly to Pichai. His first and defining task is Gemini 4.

The two title moves point in opposite directions, and that is the story. The chief-scientist mantle floats up to the Alphabet level for the man ascending; the chief-executive title of Google DeepMind is quietly retired for the man taking the controls. The person now responsible for building Google’s next flagship model holds a rank below the one his predecessor held. In an organization sending a signal about where AI sits in its priorities, the rank of the job that builds the model just went down.

Then the departures — and they are not ordinary ones.

• Jeff Dean is leaving after twenty-seven years. Google’s chief scientist, employee number thirty, the engineer whose name sits on MapReduce, Bigtable, Spanner, and the Google File System — the distributed-systems foundation that made internet-scale computation possible in the first place — is gone. He is co-founding Discovery Loop, a Delaware public-benefit corporation whose purpose is to automate the scientific method itself: AI systems that propose experiments, run thousands in parallel, learn, and iterate, starting with machine-learning research and expanding into hardware design, drug discovery, and clean energy.

• He is taking a founding team of legends with him: Sanjay Ghemawat, a Google senior fellow and Dean’s collaborator of more than two decades; Oriol Vinyals, a DeepMind research VP and co-technical lead of Gemini; and Quoc Le, a Google Brain co-founder. Between them they wrote the sequence-to-sequence paper that established the encoder-decoder paradigm and the early work on pre-training large models. This is not a team Google can quietly backfill.

• The cap table is the tell. Discovery Loop’s seed round is co-led by Radical Ventures and Khosla Ventures, with Kleiner Perkins, Lightspeed, Doerr Capital — and Alphabet — participating. Alphabet is a founding investor and the startup’s cloud provider for at least its first year. The venture thesis, in Vinod Khosla’s phrasing, is a shift from humans using AI to do research to AI as the researcher.

Read that arrangement slowly. Google is funding, and hosting, the company its own departing scientists are forming to pursue the exact mission — automated scientific discovery — that DeepMind itself vacated when it dissolved the AlphaFold team into Gemini earlier this year. Alphabet shares fell around four to five percent on the day.

This week did not come out of nowhere. It is the loudest moment in a year-long exodus. In a single week in June, Noam Shazeer — a co-lead of Gemini and one of the authors of the 2017 transformer paper that the entire industry is built on — left for OpenAI, and John Jumper, who shared the 2024 Nobel Prize in Chemistry for AlphaFold, left for Anthropic. A senior DeepMind researcher had already gone to a better-resourced startup; another long-tenured figure left in February. Of the eight authors of “Attention Is All You Need,” almost none remain at the company where they wrote it.

And all of this is happening to the company with the best hand in the industry. Google owns custom silicon, hyperscale cloud, frontier models, and the world’s most-used consumer surfaces — a complete, top-to-bottom AI stack that no rival can match. Yet over the past year it has struggled to ship a consistently leading frontier model, and OpenAI, Anthropic, and a rising cohort of Chinese labs have all fielded systems that beat Gemini on dimensions that matter, coding chief among them. There is a bookend worth noticing: in 2023, when Google merged Brain and DeepMind into a single lab under Hassabis, it moved Jeff Dean out of management and into a chief-scientist role, promising to back the combined team with “the computational resources of Google.” Three years later, Dean leaves entirely — and the computational resources are exactly what turned out to be rationed.

The consensus reading of all this is a morale-and-poaching story: rivals are paying more, the culture frayed, and stars drift toward the highest bidder. That reading is not wrong. It is just shallow. The deeper reading is that a talent exodus of this shape and severity is what an architecture decision looks like three years downstream — and to see it, you have to start not with the people, but with the chip.

At the time, however, the prevailing view among many analysts was dismissive: “This is not a software company. It’s a consultancy.”

Today, the narrative has completely reversed. The forward-deployed engineer has become one of the defining go-to-market models in enterprise AI, and Palantir has emerged as one of the most prominent companies of the AI era.

But what really makes Palantir thick?

Drawing on its latest Q2 results, I’ll break down the mechanics of its business model, explain why its approach has worked, and explore where the company is pointing next as the enterprise AI market evolves.

There is a version of Palantir that reads the financial signature and stops. Ninety-three percent revenue growth. Sixty-two percent adjusted operating margins. Rule of 40 at 155%. $9.2 billion in cash and no debt. Three-quarters of one percent of revenue in capex.

Those numbers describe a business that should not exist. It is not a software company: its cost of delivery includes a real forward-deployed engineering motion. It is not a consulting firm: its subscription revenue lands at 86% adjusted gross margin. It is not a data-platform vendor: it refuses to be paid by seat, query, or token. It is not a hyperscaler: it owns almost no compute. It is not an agentic-AI startup: it has been in production in classified environments for twenty years, long before the technology it now sells acquired its current name.

It is all of those things at once, and this quarter is the read on why the hybrid works.

The deeper reason to look closely has little to do with Palantir’s own economics. Palantir has assembled, and is now selling as a product, the most complete answer any vendor has yet built to the question the enterprise market started asking in 2026: how do you deploy frontier AI capability without handing the frontier labs your institutional edge? That answer has a name, a five-layer architecture, and a specific coalition around it. This piece walks it in order: the stack itself, then the product map that sits on it, then the head start that made it possible, then the financials as evidence of the mechanism, then the alliance map, then the paradox at the heart of it, then the sales motion sovereignty opened, then the pricing model, then the third path the whole thesis eventually points at, then the buyer’s-side view, then the bet management is placing, then the fences.

The word harness is now everywhere, and it means different things to different people. Strip it back to what it actually does and the picture gets clear.

A harness is the system that sits between you and the model. It holds context so the model does not start each session from zero. First correction: Apple has been trying — for years, at one specific layer of the stack

• The Neural Engine has shipped inside the A-series iPhone chip since the A11 in 2017.

• And the one layer it did build for AI — on-device silicon — now sits on foundry nodes it no longer commands, allocated inside a demand curve dominated by other people’s datacenter customers.

The advantage is real. The under-build is also real. And it is the under-build that may haunt this strategy later.

Those two truths are what the market is trying to price at the same time.

It is why the record didn’t rally

Apple walked into this print at a size no company had ever reached — a five-trillion-dollar market value intraday two days before the release, an all-time high close above $340, up roughly a quarter year-to-date. The analysts explaining the rally kept reaching for the same phrase: a less capital-intensive AI strategy. In a season where every hyperscaler was being de-rated for spending, Apple was being re-rated for not spending.

Then it reported the strongest June quarter in its history — revenue of $109.4 billion, up 16 percent, double-digit growth in iPhone, Mac and Services and every geographic segment — and the stock fell about four percent after hours.

Hold both facts. They are the tension made visible.

• Services came in around $30.7 billion against a Street looking for roughly $31.2 billion — a miss on the one line that is supposed to be the unstoppable annuity.

• The headline 50.1 percent gross margin carried about two points of one-time tariff refunds, so the underlying number sat closer to 48.

• The September-quarter setup implies growth decelerating toward 12 percent, with consensus drifting into single digits across the next fiscal year.

The market does not pay for the quarter that just closed. It prices the next several. A record print that meets a lower tape is not a contradiction — it is the tape telling you what it was already expecting, and where it thinks the expectations were slightly too high.

The rest of this is about which expectations Apple confirmed, which it missed, and — more importantly — which parts of its AI strategy earn the “advantage” reading and which parts earn the “under-build” reading. Both are in the numbers. Neither is in the meme.

Underneath the rotation runs the cycle’s governing asymmetry: supply moves in years; demand moves in quarters. Supply is committed capital — a fab decided today ships wafers in 2029 and cannot un-decide. Demand reprices every quarter, twice over: in size, with the macro — rates, credit, the cost of the capital funding the build — and in shape, with each evolution of the ecosystem itself, as a cheaper open model, a new agentic workload, or a rival stack integrating behind a fence moves where on the map demand concentrates faster than any supply can follow. Demand is not a quantity that supply chases. It is a moving shape that supply commits against, blind, years in advance.

From that structure, one prediction — the premise everything below tests: there will be no single AI bear market. There will be many aggressive, localized drawdowns, each hitting the node whose committed position ran furthest ahead of its constraint, each violent because the nodes are concentrated — a handful of names, leveraged holders, index weight — and each diagnostic: a drawdown is the market discovering, in real time, which side of the map was overstretched short against a bottleneck.

They come in two species, matching the two clocks that can bind. A supply-durability drawdown hits when the story of who controls a physical bottleneck in three years shifts. A financial-absorption drawdown hits when the financing of the build outruns what the credit system will carry at current prices. Geopolitics is the trigger for either, because the bottlenecks are national assets and the fence around the stack is drawn by states — and both species are the same collision seen from different sides: quarterly demand meeting multi-year supply.

The last thirty days ran the experiment three times.

Mid-July: a physical-layer shock, the semiconductor index down nearly 10% in a week, memory hit hardest.

July 27–28: a financing shock, the most leveraged builders selling off as default-insurance spreads widened and a reported $250 billion vendor-financing backstop crystallized how much of the demand top is now financed rather than earned.

July 28–29: a durability shock, in Seoul.

Each was narrated, in the moment, as the bubble finally popping. Each was a probe into a different layer — local violence, global compounding. What follows reads the third and cleanest probe, the memory node, from the top down: geography, then macro, then the bottleneck’s supply side, then demand’s shape, then the whole map. It is the archetype, because at this node every element of the frame is legible in public documents from the same week.

Two facts that have to be true at once

Between June 24 and July 29, the three companies that supply the memory every AI accelerator on earth depends on filed their most profitable quarters ever. Micron reported an 81% operating margin. SK hynix reported 76% — its fifth consecutive record. Samsung’s semiconductor division reported 70%, alongside the highest absolute operating profit any chip company has ever posted. All three named the same cause in the same language: the memory market is undersupplied, and will remain so beyond 2027. Not one of them saw a slowdown.

Inside the same window, the Korean stock market — now more than half made up of Samsung and SK hynix by index weight — had the worst two-day drop in its history. The KOSPI fell 10.8% on July 28 and nearly 6% more on July 29, about $270 billion of market value erased in two sessions. Market-wide circuit breakers fired on consecutive days for the first time ever. July is on course to be the worst calendar month in the index’s recorded history, down more than a third; the index sits roughly 40% below the peak it set only weeks earlier. SK hynix’s U.S.-listed shares crossed below their IPO price the same week the company posted the biggest quarter it has ever had.

Under the frame, this is not a paradox — it is the expected signature of an overstretched node. The prints measure the current toll; the drawdown repriced the toll’s duration. The equity of the bottleneck owner had rallied 297% from April 2025 to its June 2026 peak — the steepest slope in the stack, priced as if the slope were the destination. What follows is what actually moved it.

Begin with what South Korea is in the architecture of AI, because it is unlike any other country’s position in the stack.

The build runs on nine layers — energy, equipment, foundries, silicon, networking, compute, models, agentic harnesses, distribution surfaces — with a governance fence around it. Most nations touch the stack somewhere: the Netherlands owns the equipment monopoly, Taiwan the leading-edge foundry, the United States the silicon designs and compute and models, China a growing share of everything below the fence.

South Korea is the only country whose entire national economy is, functionally, one layer: Layer 2d, memory (which historically has gone thourhg boom and burst cycles).

Samsung and SK hynix together hold roughly three-quarters of global DRAM and, with Micron, essentially all high-bandwidth memory. Semiconductors are around a fifth of Korean exports. The two companies are more than half the national index by weight — which means the KOSPI is no longer a diversified national market; it is a leveraged tracker on the memory layer of the AI stack, and Korean household wealth, pension assets, and retail margin accounts are all, at one remove, positions on the same trade.

While the memory toll was rising, that concentration read as national triumph — the strongest rally since the 1980s, one of the best-performing markets on earth. But a country that is one layer of the stack inherits that layer’s entire risk profile with no diversification. Every stress the memory node faces — a challenger, a customer’s credit, a fence being redrawn, a macro repricing of the build — arrives in Seoul as a national event, amplified by whatever leverage the national market has built on top of it. That is what a toll-booth state is: it collects the layer’s rent in full, and it absorbs the layer’s shocks in full. This month it did both, days apart. And it carries a second wiring into the physical layer: Korea imports essentially all of its energy — long the memory toll it collects, short the energy toll it pays — and in the same 48 hours as the crash, renewed Iranian attacks on U.S. forces pushed oil higher. Both positions moved against it in the same week.

The challenger runs Korea’s own playbook

Now the geopolitical event itself — the durability shock. In the 72 hours before the crash, China made two moves aimed, precisely and by design, at the layer Korea’s economy sits on.

The first move was capital. ChangXin Memory Technologies, China’s DRAM champion and already the world’s fourth-largest DRAM maker at roughly 8% share, debuted on Shanghai’s STAR Market on July 27. It raised $8.6 billion — Asia’s largest IPO of the year — closed its first day up 466%, and reached a market capitalization of roughly $487 billion, briefly the most valuable listed company in mainland China, larger than any Chinese bank. The prospectus states the use of proceeds plainly: mass-producing memory wafers. On fundamentals, CXMT is roughly three years behind on high-bandwidth memory, carries an estimated 30% cost-per-bit disadvantage, cannot use extreme-ultraviolet lithography, and is being written into U.S. procurement bans. But a $487 billion valuation is not a statement about fundamentals. It is a statement about intent and capital available — and both now point at the memory layer.

The second move was equipment. The same weekend, reports confirmed that a state-backed Shanghai company has begun low-volume production of a domestically developed immersion DUV lithography machine — the class of tool that patterns DRAM. Output is small: about five units this year, perhaps twenty next, critical components still imported from Japan, performance well behind the Dutch monopoly that ships ~130 such systems a year at a 98.7% share. But the first deliveries go to SMIC, Hua Hong — and CXMT. Three of the five Chinese entities that a bill now moving through the U.S. Congress would cut off from ASML sales and servicing by statute are the named first customers of a machine that statute cannot reach, because it is made in their own country.

Put the two moves inside the governance frame and their shape is exact. Export controls are the fence around the AI stack — and the fence was built at the leading edge. Extreme-ultraviolet lithography has never shipped to China and still cannot; that seal holds, and it is what keeps China out of leading-edge logic. But DRAM is not leading-edge logic. Memory is patterned overwhelmingly with immersion DUV and multi-patterning — EUV touches only a handful of layers even at the incumbents — which means memory is precisely the layer the fence protects least. CXMT already makes competitive commodity DRAM entirely without EUV. A domestic DUV source, however immature, is a tunnel under the fence dug exactly where the fence was thinnest — and the layer on the other side of that thin section is the one Korea lives on. The fence holds where it matters most for Taiwan and least for Korea.

And here is the rhyme that gives the event its charge in Seoul, because Korea has seen this movie — from the other side of the screen. In 1983 Samsung announced its entry into DRAM as a state-championed latecomer, years behind the Japanese incumbents, and lost money for the better part of a decade behind patient chaebol and government capital — until the incumbents’ discipline broke, and by the early 1990s DRAM leadership had crossed the sea. China then ran the same play, successfully, through solar, batteries, shipbuilding, and LCD displays — the last of which was a Korean toll booth until BOE’s state-backed capacity broke it. The market that crashed on July 28 was not pricing CXMT’s current products. It was pattern-matching to a playbook Korea itself wrote — state capital, tolerance for a decade of losses, trailing-edge entry, then the climb — now aimed at the one layer Korea cannot afford to lose.

The structural point beneath the pattern is the one that matters for the supercycle premise: the memory toll rests on disciplined under-build. The triopoly’s 70-to-81-percent margins exist because all three capable producers restrain capacity into a shortage — whether by choice or by physics. A state-championed challenger capitalized at half a trillion dollars does not share that objective function. Beijing’s variable is share and sovereignty, not return on capital. State capital does not under-build. The toll’s durability has always depended on every capable producer honoring the discipline; as of this month, one well-funded producer conspicuously does not — three years away, at the trailing edge, but pointed in one direction. This is what a supply-constraint drawdown reprices: not the shortage, which binds regardless, but the slope of its far end.

Alphabet reported first, on July 22. It doubled its capital budget, moved into negative free cash flow, and described the pressure as a deliberate use of its balance sheet.

Meta followed on July 29, and its results were more concerning. Cash generation collapsed, the company borrowed heavily during the quarter to finance the build, and it stopped repurchasing its own shares.

Microsoft reported on the same day. It did neither.

Microsoft funded its capital programme through operating cash flow. It increased its share repurchases, reduced debt, avoided new bond issuance, and protected its margins. The size of the AI investment left no obvious damage on either the income statement or the cash-flow statement.

That makes these three earnings releases something close to a controlled experiment. All three companies are investing in the same physical system: datacentres, accelerators, memory, networking equipment, and power. They are buying from many of the same suppliers, working against similar deployment timelines, and serving the same broad increase in demand for AI compute.

The main variable is the financial condition of the company doing the building.

On that measure, the results diverged sharply:

• Alphabet stretched.

• Meta cracked.

• Microsoft absorbed.

Nobody needs to ask whether Microsoft can afford the AI build. It plainly can. The more difficult question is where the financial weight went.

If an investment cycle this large leaves almost no visible mark on Microsoft’s margins or free cash flow, where is the pressure accumulating?

A second question follows. Does the market ultimately reward the company that spent less than its rivals while still building one of the strongest positions in AI?

The answer requires looking beyond the headline capital-spending number. It sits inside Microsoft’s three-part operating engine, its transition from seat-based software to metered AI usage, the growing obligations hidden in leases and forward commitments, and the changing economics of the model layer.

At the bottom of all of this is one unresolved question that will determine whether Microsoft’s restraint was wisdom or timidity:

Is compute the decisive scarce resource in AI, or is it the layer Microsoft was right not to over-own?

The rise of open-weight models has now made that question impossible to ignore.

Microsoft did not report one strong business and one weak business. It reported three businesses operating at different temperatures. Their combined structure is the company’s central financial advantage.

The first is the fortress: Microsoft’s productivity software business. Office, LinkedIn, Dynamics, and related products are sold through recurring subscriptions to most large organisations in the world. Microsoft can increase prices, expand the product bundle, and add Copilot on top of an existing relationship.

This business is highly profitable because the cost of delivering another spreadsheet, email account, or collaboration session does not rise in proportion to the price of GPUs. It grew at a strong rate while producing close to sixty cents of operating profit for every dollar of revenue. It is the cash-generating foundation from which the rest of the company can invest.

The second business is the growth engine: Intelligent Cloud, led by Azure. This is where Microsoft’s strongest growth is concentrated, but it is also where the capital intensity sits. Azure requires datacentres, processors, networking, memory, and power. Its margins are therefore lower than those of the productivity business, although its growth rate is considerably higher.

Azure will determine whether the AI infrastructure thesis succeeds. It is the part of Microsoft where investment is converted into cloud capacity, and where cloud capacity must eventually become durable revenue and operating profit.

The third business is the legacy tail: Windows, devices, gaming, and search advertising. Some parts of this segment declined modestly, with softer Windows OEM and Xbox content results, while search advertising remained comparatively resilient.

The important point is that this segment is becoming a smaller share of the overall company. Microsoft’s revenue growth, investment, and strategic attention are increasingly concentrated in productivity software and cloud infrastructure, the two businesses with the strongest compounding potential.

This structure matters because it separates Microsoft from Meta.

Meta depends overwhelmingly on one financial engine: advertising. When the cost of AI infrastructure rises faster than the profitability of advertising, the pressure reaches the entire company.

Microsoft has several engines. Its high-margin software business can finance its capital-intensive cloud business without forcing an immediate change in the way the company funds itself.

Diversification does not make the infrastructure cheaper. It makes the infrastructure survivable without changing the character of the financing.

That is the difference between a company that must reach for the debt market and one that does not.

The cost line did not cross

Meta’s results showed the build beginning to consume the growth it was intended to support. Revenue rose sharply, but operating income fell and margins contracted. Infrastructure spending had crossed the point where it was beginning to alter the economics of the company’s core business.

Microsoft showed the opposite pattern.

Revenue and operating income grew broadly in line with one another. The operating margin held during the quarter and improved over the full year. The AI build did not visibly consume the company’s operating growth.

The cash-flow statement tells the same story. Microsoft’s operating cash flow grew faster than revenue. Capital investment increased significantly, but roughly one-third of every operating cash-flow dollar still remained as free cash flow.

Meta, by comparison, generated almost no free cash flow in its comparable quarter. Capital spending consumed virtually all the operating cash the company produced.

The number that explains the difference is capital intensity: capital spending as a percentage of revenue.

• Microsoft’s capital spending is roughly one-third of revenue.

• Meta’s is more than half.

• Oracle’s is more than four-fifths.

The higher the capital intensity, the faster an infrastructure build can overwhelm the financial engine underneath it. Microsoft begins with a much larger and more profitable revenue base, allowing it to absorb an enormous capital programme before it needs to reduce buybacks, issue debt, or accept meaningful margin compression.

This is Microsoft’s absorption capacity.

The same infrastructure programme can look like financial stress at one company and a normal investment cycle at another. The difference is not simply the size of the build. It is the size and capital intensity of the business beneath it.

Microsoft’s operating engine is large enough, and its capital intensity remains low enough, for the current build to sit inside cash flow without forcing a structural financing decision.

The business-model transition: where the compounding happens

The absorption story explains how Microsoft can finance the infrastructure. It does not fully explain how that infrastructure might generate an acceptable return.

The deeper mechanism is a change in Microsoft’s business model.

Amy Hood described it clearly in April, and Satya Nadella has repeated the idea since: Microsoft’s traditional per-user businesses, including productivity, coding, and security, are moving towards a combination of per-user and usage-based pricing.

That transition changes the way Microsoft’s revenue can compound.

In the traditional software model, an enterprise pays for a fixed number of seats. Revenue grows when the number of employees increases, when Microsoft raises the price per seat, or when the customer purchases another product at renewal.

The seat therefore acts as a ceiling. Once the licence has been sold, additional use of the product does not necessarily create additional revenue.

In the emerging model, the seat becomes the floor.

A user licence includes a base amount of AI consumption, such as tokens, agent executions, evaluations, or automated workflows. When usage exceeds the included allowance, the customer pays according to consumption. Large customers can commit to future consumption in exchange for discounts, while additional usage is billed at metered rates.

As AI agents perform more work, consumption can increase even when employee numbers remain flat.

Microsoft’s revenue begins to scale with the amount of work performed through the platform, not only with the number of people employed by the customer.

This is already visible across the portfolio.

• Roughly six in ten Dynamics 365 service customers are using consumption-based credits rather than traditional seats.

• GitHub Copilot moved to a fully usage-based pricing model on June 1.

• Microsoft 365 Copilot Chat now automatically routes requests between different models according to complexity, cost, and performance.

• The seat remains the access point, while the model usage becomes the meter.

This creates two important consequences.

First, bookings may become a less reliable indicator of future revenue. Traditional seat commitments appear clearly in bookings, but usage revenue arrives as customers consume the service. Analysts relying on a simple bookings-to-revenue relationship may therefore underestimate the growth generated by the meter.

Second, the model only works if customers receive measurable value. Usage-based pricing puts Microsoft’s revenue on the same clock as the customer’s return on investment.

As Nadella has explained, the economics work when agents either lower a customer’s cost per task or increase the revenue produced by that task. If Copilot compresses a workflow, improves productivity, or enables more output, Microsoft earns more. If it fails to deliver value, usage does not expand.

That introduces discipline into the model. It also ties Microsoft’s revenue directly to whether AI adoption creates real business outcomes.

The evidence so far is not limited to seat growth. Usage per seat is also increasing. Copilot queries per user rose by close to one-fifth quarter over quarter. Weekly Copilot engagement has reached levels comparable to Outlook, which is an important threshold for habitual workplace use. Monthly active usage of Microsoft’s first-party agents has multiplied during the year.

When a product reaches the engagement frequency of Outlook, it is no longer merely an optional feature.

It is becoming part of the infrastructure through which work gets done.

The model can therefore be compressed into one line:

Microsoft is turning the world’s largest software subscription base into a metered agent economy. Seats provide the foundation. Usage provides the compounding layer.

The print landed into a rough day. The Federal Reserve held rates at 3.50–3.75% for a fifth meeting on a 9–3 vote, with three members dissenting for a hike. Chair Kevin Warsh said there is no soft inflation target and this Fed will not waver. The Dow fell more than 840 points into the close, the 30-year yield rose nine basis points to 5.19% while the 2-year fell four — a bear steepener. Add a crowded trade unwinding, thin summer liquidity, blackout on corporate buybacks, and month-end two days away.

So the first move in META will be a macro move wearing a Meta jersey.

The two things live on different clocks:

• Positioning resolves in hours.

• Macro in weeks.

• Capital structure in years.

• A data centre’s return in five to seven years.

This piece is a reading of the last one — the durable standing of the business. It is deliberately useless for guessing the next move. Where the macro genuinely changes the structure rather than the price, and today it does in one specific way, that shows up in Section 5 of this analysis.

The one-page version

Q2 2026 divides cleanly into three statements. All three are true at the same time.

• The demand engine is compounding. Revenue +28% to $60.8B. Ad impressions +14% and price per ad +12%, both in the same quarter. That is the signature of an ad system getting better, and it is the only receipt anyone has on the AI capital.

• The build has crossed its own break-even. Costs +55% against revenue +28%. Operating income fell 8%; margin dropped from 43% to 31%. Strip the one-timers and the underlying margin is ~37% — still six full points lower than a year ago. For the first time, the AI build is eating the core apps’ own profit, not just Reality Labs’.

• The money changed character. Free cash flow collapsed 91%, from $8.5B to $784M. Meta raised $24.9B of new debt in one quarter, stopped buying back stock entirely, and now converts essentially all of its operating cash into servers, buildings and power.

The word “overshot” is wrong for the first, right for the third, and the second is what connects them.

Family of Apps revenue was $60.4B, up 28%. Advertising was $59.4B, up 27%. Daily active people reached 3.60B, up 3% — at this scale, that is not a growth number, it is confirmation the audience is not leaking. A plateau at 3.5 billion people is the most valuable plateau in commercial history.

The interesting numbers are underneath.

Impressions +14%. Price per ad +12.

Revenue is volume times price. Both legs grew double digits in the same quarter, and that combination is hard to fake. A platform can manufacture more impressions by loading the feed more heavily, but that usually shows up as a falling clearing price — advertisers pay less for worse inventory. Getting more impressions and a higher price means the auction is matching ads to people better. Which is exactly what improved AI ranking is supposed to produce.

This matters far beyond Meta, because Meta is the purest example of a category the whole AI-revenue debate keeps mislabelling. Every published tally of “AI revenue” — the frontier labs, the hyperscaler cloud lines, the agentic-software vendors — has a hole in it exactly the shape of this company.

Meta spends more on AI infrastructure than almost anyone alive and books zero dollars of external AI revenue.

There is no public cloud to resell capacity through, no model API showing up as a line item. The entire return comes back as ad-ranking lift inside an already-enormous ad business, inseparable from the rest of the auction. So the impressions-times-price line is the only window into whether the capex is earning something. This quarter, the window showed light.

One wrinkle to carry forward: growth is concentrating in the United States. Ad revenue rose 31% in US and Canada and 35% in Rest of World, against 24% in Europe and 19% in Asia-Pacific. The fastest-growing 44% of the ad base is also the most legally exposed (see Section 6).

The cost line crossed

Total costs rose 55% to $42.0B, against revenue growth of 28%. When your cost base grows at roughly twice your revenue rate, the margin math is not a matter of opinion. Operating income was $18.8B, down 8%. Margin fell from 43% to 31%.

Two items inflate the headline:

• $2.4B of legal charges (in G&A).

• $1.18B of severance from the ~8,000-person May layoff.

Strip both and underlying operating income is nearer $22.4B, a margin around 37%. That is the honest structural read — and it is still six points below last year, none of it one-time.

Where did the six points go? Almost entirely into research and development.

• R&D rose 67% to $21.7B, and now takes 36% of revenue, up from 27%.

• D&A rose 46% to $6.4B, and is accelerating.

• Stock-based compensation rose 58% to $7.7B — the visible edge of a market where the marginal AI researcher prices like a professional athlete.

Nine points of revenue moved into R&D in a single year. That is the AI build finally surfacing on the income statement.

But the most important cut is one only the segment table lets you see.

Reality Labs lost $4.6B, roughly flat year-on-year. That drag is old news and already priced.

The new information is inside Family of Apps. Operating income there actually fell, from $25.0B to $23.4B, and margin dropped from about 53% to about 39%.

For the first time, the AI build is eating the core apps’ own profitability — not merely being offset against the metaverse loss.

The cash machine still generates enormous cash. It generates meaningfully less of it per dollar of revenue than a year ago, and the reason is the cost of the thing management believes is protecting the revenue in the first place.

A company whose demand engine is compounding is watching the profitability of that same engine compress, because the capital being deployed to improve it depreciates faster than the incremental margin arrives. That is not a contradiction. It is what the early years of a capital-ahead-of-revenue buildout look like. Whether it resolves well is not decided on the income statement at all — it is decided on the cash flow statement.

Meta generated $31.9B of operating cash flow this quarter — a healthy, growing number. It spent $31.1B on capital expenditure including finance leases. That leaves $784M of free cash flow, down from $8.5B — a 91% collapse.

Read the ratio directly: capex now equals about 98% of operating cash flow.

The company that historically reinvested a fraction of its cash and returned the rest now converts essentially all of it into physical assets. And 98% is not the ceiling — it is this quarter’s reading on a line that is still rising. Management guided full-year capex to $130–145B (raising the floor from $125B), and full-year expenses to $165–169B. Facing the margin compression in Section 2, Meta pressed the accelerator, not the brake.

The gap between near-total reinvestment and continuing to pay a dividend has to be closed somewhere. This quarter, it was closed on the balance sheet.

• Debt: $24.9B of net new long-term debt in the quarter. Total debt rose from $58.7B at year-end to $83.7B.

• Buybacks: zero. In Q2 2025 the number was $10.2B.

• Cash and securities: $90.3B on hand. The debt was raised into cash and securities, not spent — this was pre-funding a build already committed to, not plugging a hole that opened this quarter.

No single one of these is alarming on its own. Meta’s balance sheet absorbs $25B of debt without breaking a sweat; interest coverage remains enormous. But the character of the enterprise changed.

Two years ago this was a corporate investment programme funded out of operating cash — a decision management could reverse at will, because it owed the money to no one.

It is now, at the margin, an externally financed infrastructure programme. It has counterparties, coupons, and a maturity schedule. Interest and other income swung from a positive contribution a year ago to a small drag this quarter, and to more than a billion dollars of drag across the first half. That is the first faint pull of the debt on the P&L.

There is a name for this transition: allocation becomes obligation.

A buildout paid for from cash flow can be slowed the moment the return disappoints. A buildout paid for with bonds cannot — the servers were bought with money that has to be repaid on a schedule set independently of whether the servers earn their keep. Meta crossed further along that line this quarter than in any prior one, and ahead of schedule. The point at which its free cash flow would approach zero was widely pencilled in for 2027. It arrived this quarter.

One honest note. First-half net income of $42.6B is up year over year — but that is a first-quarter tax benefit, not operating strength. The Q2 quarter itself shows net income down 14% and EPS down 13%, and with buybacks halted there was no shrinking share count to cushion the per-share line. The half-year flatters. The quarter tells you the truth.

Meta Compute — the development that could invert the question

The most consequential thing about Meta’s capital programme is not in this release at all.

It is the decision, reported by Bloomberg on 1 July and corroborated since, to build Meta Compute — an internal unit that will sell surplus AI capacity to outside customers. It has two tiers:

• Tier 1: hosted models through an API, including the Muse Spark family.

• Tier 2: raw compute — GPU hours for training and inference.

It is run by infrastructure head Santosh Janardhan, Superintelligence Labs’ Daniel Gross, and president Dina Powell McCormick. Zuckerberg has said selling compute access is “definitely on the table.”

Today’s release contains the tell. His quote closes on AI “opening the door to entirely new enterprise opportunities.” Meta has never had an enterprise business.

Is that clause Meta Compute being pre-announced inside a CEO quote?

That would be a game changer.

Section 3 established that Meta now funds part of its build with borrowed money. That makes the price of money a structural input, not background noise. Today, the price of money moved.

Chair Warsh flagged, as the first of two economic developments worth highlighting, that nominal and real yields are materially higher across the Treasury curve — with inter-meeting increases in market rates “among the most significant in the last two decades, ranking around the top decile or so.” He attributed the move partly to a deliberate reduction in forward guidance:

“Market participants are learning to play the ball, not the referee.”

That is a regime statement. A Fed that guides less leaves more of the yield curve to be set by incoming data. Which means more volatility in the exact instrument Meta has just started depending on.

The cascade into this company is direct:

• Meta issued $24.9B of long-dated debt in the quarter. It will need considerably more. A 30-year yield at 5.19% and rising raises the coupon on every future tranche and on the eventual refinancing of this one.

• The three dissents were for a hike. The risk is skewed toward higher, not lower.

• The same hawkish turn strengthens the dollar. That is why the one-point currency tailwind in this quarter’s revenue is guided to become a one-point headwind in Q3.

• The effective tax rate rose from 11% to 16%, with guidance lifted to 15–17% from 13–16%.

None of these is fatal on its own. Together, they tighten every line beneath the revenue: financing cost up, translated revenue down, tax up.

Then there is the part that should genuinely unsettle anyone modelling this sector.

Warsh named the AI buildout twice, in company that should give pause. He described the surge in high-tech capex as “the most striking feature of the economy,” with four-quarter growth near 20% in AI-related equipment and software. And when he listed the economic shocks the Committee had discussed, the list read:

“…pandemic supply chains, military conflicts, energy-supply disruptions, substantial increases in tariff rates — and yes, the surge in A.I.-related investment.”

The Fed Chair placed the AI buildout in the same analytical category as war and tariffs.

The third question he says the Committee took up is the sharpest of all. The capex boom, in his words, “is driving up prices of memory and logic chips and associated A.I. infrastructure. Do those changes indicate a broader inflationary dynamic, or do we just focus on them because they are under the bright streetlight?”

That is price is not capacity, asked from the chair of the Federal Reserve. A meaningful share of what the industry reports as capital expenditure is component-price inflation rather than incremental compute — memory pricing was part of why Meta itself raised this range.

If the Fed concludes that AI capex is a source of inflation rather than merely a source of growth, the cost of financing that capex rises because of the capex. That is a feedback loop nobody in the sector has priced, and it turns a macro headline into a structural feature of the buildout.

The governance fence

Warsh’s shock list mentioned tariffs and military conflict for a reason: policy is now an operating variable across this whole stack. Meta sits in an unusual position on it.

The most quantified instance is in this quarter’s own numbers.

• $2.4B of legal charges — about 4% of quarterly revenue.

• G&A rose from 6% of revenue to 9%.

• Management explicitly flags continuing scrutiny on youth-related issues in several markets, with US trials scheduled this year that “may ultimately result in a material loss.”

That is the governance fence arriving as a recurring line item, not a tail risk. It is the cost of operating the distribution surface at 3.5 billion people.

The geographic mix compounds it.

• Europe is 24% of ad revenue and the most heavily regulated jurisdiction Meta operates in — and it is growing slower than the US.

• Asia-Pacific is 18% and the slowest-growing of all.

• The fastest-growing 44% of the ad base sits in the United States, where the legal exposure is most acute.

On the infrastructure side, Meta is exposed to the same export-control and supply architecture as every other builder, and to two specifics of its own. Its compute strategy now depends on third-party capacity — Google, Oracle, CoreWeave — which is exactly the dependency that produced the Gemini cut-off and, in turn, Meta Compute.

And its open-weight position is not incidental: Meta is a signatory to the open-weights push, and an open-model tier is what makes a hosted-model business viable for a company that does not hold the frontier. Restriction versus diffusion is not an abstract debate for Meta. It is the precondition for the second tier of its new revenue stream.

Markets can inflate and deflate around a shared expectation. Industrial systems develop through successive bottlenecks, each governed by different physical, financial and organizational constraints. What reprices at any given moment is rarely the entire system. It is whichever layer has become the marginal constraint on further expansion.

The AI economy is not one industry. It is a stack comprising energy, semiconductor equipment, foundries, silicon, memory, networking, compute, models, applications and distribution, with governance surrounding all of them. These layers operate on different clocks. Semiconductor fabs and power infrastructure are planned over five to seven years. Financial markets reprice in weeks or hours. Model efficiency can change in days. Enterprise adoption advances over quarters.

Because those clocks are independent, the AI buildout cannot inflate or deflate as one coherent object. One layer can experience a severe correction while investment continues elsewhere. Capital does not necessarily leave the system; it rotates toward the part of the stack where scarcity, pricing power or strategic importance has increased.

That is the most useful way to interpret this week.

Semiconductor stocks fell sharply, credit spreads widened across the hyperscalers, Nvidia reportedly entered discussions to support OpenAI’s financing, and China’s memory industry received an extraordinary public-market valuation. At the same time, investors were positioning ahead of Microsoft, Meta and Amazon earnings, a Federal Reserve decision and month-end rebalancing.

These events occurred together, but they were not one event. One belonged to corporate credit, another to infrastructure finance, another to semiconductor competition, and the last to market mechanics.

Collapsing them into a single conclusion that “the AI bubble has burst” discards more information than it explains.

What changed was not the existence of AI demand. What changed was the market’s willingness to finance that demand on the same terms.

Credit Did Not Signal Insolvency

The most important signal did not come from the equity market. It came from bonds.

The average five-year credit-default-swap spread across the largest hyperscalers rose from roughly 40 basis points at the end of last year to around 68 basis points, moving above the broader investment-grade index. That widening was quickly interpreted as evidence that investors had begun questioning the financial sustainability of AI investment.

The balance sheets do not support that conclusion.

The largest hyperscalers still carry relatively modest leverage, exceptionally high interest coverage and enormous operating cash flows. A credit trading at 68 basis points is not being priced as a distressed borrower. Genuinely distressed companies trade at spreads measured in hundreds or thousands of basis points.

The more relevant signal was the deterioration in demand for new bond supply.

When a company issues debt, the bank arranging the transaction collects orders from institutional investors. The ratio between those orders and the amount of debt offered is the cover ratio. A $10 billion transaction receiving $50 billion of orders has a cover ratio of five times.

Earlier this year, large hyperscaler offerings were clearing at around that level. More recently, cover ratios have fallen below two or three times. Investors are still buying the debt, but they are demanding more yield and showing less appetite for each additional dollar of issuance.

The explanation is supply.

Alphabet, Meta, Amazon, Oracle and Nvidia have collectively issued hundreds of billions of dollars of debt since the beginning of 2025. They are repeatedly approaching the same pool of insurers, pension funds, sovereign investors and asset managers. Even if each issuer remains individually creditworthy, portfolios can become saturated with exposure to the same sector, investment thesis and capital-spending cycle.

A credit spread compensates investors for several different risks:

• The possibility that the borrower defaults.

• The possibility that its rating deteriorates.

• The cost of absorbing additional supply into an already concentrated portfolio.

Only the first is a direct verdict on the underlying business.

In this case, the bond market was not saying that the hyperscalers might be unable to repay their debt. It was saying that AI-related paper was arriving faster than traditional investment-grade portfolios were willing to absorb it at existing prices.

This was not an insolvency warning. It was a financing-capacity warning.

That distinction explains the most important development of the week: reports that Nvidia could guarantee approximately $250 billion of financing connected to OpenAI’s proposed ten-gigawatt campus in Ohio.

The transaction has been described as a bailout, a subsidy and evidence of circular demand. None of those descriptions fully captures the structure.

The underlying problem is simpler. OpenAI requires infrastructure on a scale normally funded by investment-grade capital, but it does not possess an investment-grade credit rating. Many of the institutions capable of financing projects of this size are either legally constrained or commercially reluctant to hold unrated or speculative-grade exposure.

The proposed guarantee bridges that gap.

By placing Nvidia’s balance sheet behind the financing, lenders can evaluate two promises rather than one and price the transaction against the stronger guarantor. OpenAI gains access to a larger and cheaper pool of capital because an investment-grade supplier has agreed to absorb part of the shortfall if the project cannot meet its obligations.

The guarantee does not remove the underlying risk. It relocates it.

The economic question remains unchanged: will the infrastructure generate enough cash to service the debt and lease commitments attached to it? What changes is where that risk appears. Instead of being concentrated visibly in OpenAI’s own credit profile, it becomes embedded inside Nvidia’s balance sheet and credit curve.

That is why the bond market reacted immediately. Nvidia is no longer only selling the equipment used to build the infrastructure. It may also become one of the principal financial instruments through which investors obtain exposure to the customer purchasing it.

Vendor and parent guarantees are not new in infrastructure finance. What is new is the combination of scale and relationship. The proposed backstop would be many times larger than previous technology-sector guarantees, and it would come from the supplier rather than the tenant’s parent company.

This creates a narrow but legitimate circularity concern. When a supplier guarantees the credit of a customer whose purchases support the supplier’s own revenue, revenue quality and credit quality cease to be fully independent variables.

That does not make the transaction fraudulent or irrational. Nvidia has extraordinary visibility into OpenAI’s infrastructure requirements and stands to benefit directly as those requirements grow. OpenAI is approaching one billion weekly ChatGPT users, while enterprise customers are becoming a larger share of its revenue base. Nvidia may therefore believe that the long-term demand justifies accepting financial risk that traditional lenders cannot or will not hold directly.

The correct interpretation is neither that Nvidia is rescuing OpenAI nor that the guarantee proves demand is artificial.

OpenAI’s need for compute has outrun the pool of capital willing to finance it against OpenAI’s own credit. Nvidia is lending OpenAI its balance sheet to keep the buildout moving.

That is a structural workaround. It is also evidence that the AI supercycle is becoming as much a capital-markets story as a technology story.

The Bull Case Is Strong but Incomplete

The counterargument deserves to be taken seriously.

Hyperscalers may be able to fund a larger share of future AI investment internally as older GPU contracts expire and capacity is repriced at current market rates. Demand remains substantial: Google Cloud, Oracle, AWS and Microsoft collectively report an enormous volume of contracted or unmet demand. The largest platforms also retain considerable borrowing capacity and would remain investment grade after issuing substantially more debt.

Much of that argument is correct.

The weakness is that it treats all compute capacity as economically interchangeable. It is not.

New Blackwell capacity remains scarce and commands premium pricing. Older Hopper equipment is already depreciating economically, while previous-generation inference hardware can lose value more quickly as performance per watt improves. The degree to which expiring contracts can be repriced therefore depends on the generation, workload and competitive environment associated with each contract.

The second weakness concerns operating cash flow.

The second weakness concerns the distinction between operating cash flow and free cash flow.

Operating cash flow correctly adds depreciation back because depreciation has already reduced net income without representing a current-period cash outflow. Rising depreciation therefore does not, by itself, mechanically inflate operating cash flow.

The limitation is different. Operating cash flow excludes the current cash required to build and replace infrastructure because purchases of GPUs, data centers and power capacity are classified as investing activities rather than operating expenses.

A hyperscaler can therefore report substantial operating cash flow while spending an even larger amount on infrastructure. Free cash flow provides the more relevant measure of whether current operations are funding the buildout internally because it deducts that capital expenditure.

On that measure, the hyperscalers remain under pressure as investment continues to rise.

There is also a substantial category of commitments that ordinary capex figures do not capture. A data center purchased directly appears in capital expenditure. A data center secured through a long-term lease does not. Across the major hyperscalers, signed but not yet commenced lease commitments have grown into the hundreds of billions of dollars.

Those obligations may sit outside the leverage ratios investors usually cite, but they still represent future claims on cash flow.

None of this implies that the hyperscalers face a solvency problem. It explains why credit investors can remain confident in today’s balance sheets while becoming more cautious about tomorrow’s obligations.

They are not questioning whether the companies can pay. They are pricing how much capital the buildout will continue to require.

AI Is a Sequence of Rotating Bottlenecks

The broader mistake is to think of AI as a single S-curve.

AI is better understood as a stack of independent bottlenecks. Capital, pricing power and strategic value rotate toward whichever layer has become the limiting factor.

In 2023, the principal constraint was advanced packaging. In 2024, it shifted toward high-bandwidth memory. It then moved into leading-edge lithography, power generation and grid interconnection. Each transition changed which companies captured the largest share of the economics without eliminating demand for the layers that came before.

Credit has now joined those physical constraints.

For the first time, the ability to finance infrastructure at the required scale is becoming as important as the ability to manufacture and deploy it. If that persists, investors will need to pay more attention to the institutions, balance sheets and financial structures supporting the buildout, rather than focusing exclusively on chips and models.

History suggests that this is normal for industrial supercycles.

The American railroad system expanded for decades through repeated financial panics, restructurings and bankruptcies. Individual securities collapsed, weaker operators disappeared and investors repeatedly concluded that the expansion had gone too far. Yet the physical network continued to grow because the underlying demand for transportation remained intact.

Computing developed through a similar sequence. Memory collapsed in 1985. Technology stocks fell in 1987. The early-1990s recession damaged the sector, and the dot-com crash destroyed much of the equity capital associated with the internet. None of those episodes ended the broader compute cycle.

They were funding corrections inside a longer industrial transformation.

The same pattern is likely to recur in AI. Infrastructure stocks will experience violent drawdowns. Financing structures will fail. Some customers will overcommit, and some suppliers will discover that their revenue was less durable than expected. Efficiency improvements will reduce the value of certain assets even as they expand the addressable market for AI services.

Nvidia appears to understand both sides of this dynamic. Its support for open-weight models encourages wider adoption and creates a larger, more diverse base of infrastructure customers. Its exposure to frontier laboratories gives it visibility into architectures that could eventually alter the demand for its own hardware.

It is therefore hedging two futures: one in which models commoditize and infrastructure demand expands, and another in which a new technical paradigm changes the structure of compute itself.

As I explained in my analysis of the Open-Weight Alliance, this was also one of the main forces behind NVIDIA’s push to open up the model market. NVIDIA does not want value and control to concentrate at the model layer. It wants competition there, while the industry remains structurally locked into its infrastructure layer.

In this analysis, I break down the forces beginning to erode NVIDIA’s moat and explain how the evolving structure of the AI industry could gradually weaken its control.

Every economic transaction in AI, when you strip the wrapper off, is denominated in tokens. A token is the fundamental unit — a piece of text, a subword, an image patch, an audio frame — and everything in the industry is a mechanism for producing tokens, storing them, moving them, or charging for them. Model quality is tokens generated per query that are correct. Model speed is tokens per second per user.

Model cost is dollars per million tokens. Training economics is dollars per training-run token. Cloud gross margin is the spread between the cost of producing a token and the price of selling one. Even valuation ends up back at tokens: a $514B backlog is a promise about future tokens.

This is not a metaphor. It is the unit. And once you accept that, the whole industry sorts itself into a small number of moving parts: mechanisms that make tokens, mechanisms that gate tokens, and mechanisms that own the customer relationship at the moment a token is priced.

The previous guides in this series — The Fed and the Mint, Kimi K3, Where Google Sits in the Map of AI, Three Tolls on One Road, What the Wallet Sees — each took one slice of the token economy and read it to the ground. This piece pulls them into one map. It is meant to be a reference: the shape of the thing, the players in each region, and the bottlenecks binding each region right now.

The organizing insight is one Andrew Feldman surfaced almost in passing on the Mad Podcast, and once you see it the whole industry looks different: a token has a lifecycle, and the lifecycle has three stages that are as different from each other as manufacturing, warehousing, and retail.

• Training. The weights are made. Sparse linear algebra at planetary scale, one time per model, amortized across every subsequent token that model will ever generate.

• Prefill. The input pass. When you type a prompt, the model has to read it — process every token of context into an internal representation the generation step can use. This step is parallelizable: all the input tokens are known, so the machine can chew through them simultaneously.

• Decode. The output pass. The model generates the answer one token at a time, each new token conditioned on all previous tokens. This step is sequential and cannot be parallelized. Token 500 cannot be computed before token 499. It is a chain, and the chain cannot be broken.

Each of the three has its own physics. Each has its own bottleneck. Each has its own set of players. Each has its own cost curve. And — this is the punchline the rest of the piece is going to unpack — the frontier is moving deeper into the stage where the bottleneck binds hardest, which is decode. Reasoning models spend most of their compute in decode. Agents multiply decode by the number of turns. RL now folds decode into training itself. The memory wall the industry hit in 2024–25 was not a temporary supply crunch. It was the frontier discovering which stage of the token lifecycle it was actually spending its money in.

Let me walk the three stages, then the players, then the economics.
